Answer to Problem 4.1CTF

M’s incorporation is in the process of preparing a financial plan for the firm for the next five years. This five year plan is referred as planning horizon.

Explanation of Solution

The span of time required to complete the desired plan is known as planning horizon; it is the first dimension of financial planning. It is also a part of financial decisions. As mentioned above, the period of five year is known as planning horizon.

Conclusion

The planning horizon is the period of length taken by the company on a particular plan which can either be a short term period or long term period. It is ultimately based on uncertainty. The higher the uncertainty, shorter would be the planning horizon.

The Clayton Manufacturing Company is considering an investment in a new automated inventory system for its warehouse that will provide cash savings to the firm over the next eight years. The firms CFO anticipates additional earnings before interest, taxes, depreciation, and amortization (EBITDA) from cost savings equal to $220,000 for the first year of operation of the centre; over the next seven years, the firm estimates that this amount will grow at a rate of 6% per year. The system will require an initial investment of $600,000 that will be depreciated over an eight-year period using straight-line depreciation of $75,000 per year and a zero estimated salvage value. Your boss has asked you to evaluate the economic viability of refinancing a loan on your plant’s process equipment. The original loan of $500,000 was for six years. The payments are monthly and the nominal interest rate on the current loan is 6% per year. As of the present time, your company has had the loan for 24 months. The new loan would be for the current balance (i.e., the balance at the end of the 24th month on the old loan) with monthly payments at a nominal interest rate of 3% per year for four years. A one-time financing fee for the new loan is $10,000. Your company’s MARR is 12% per year on a nominal basis. Determine if the new loan iseconomically advantageous.

Labor, material, and overhead costs are projected at $800,000. The company will purchase a warehouse worth $500,000 in February. To finance this warehouse, on January 1 the company will issue $500,000 of long-term bonds, which carry an interest rate of 10%. The first interest payment will occur on December 31. For depreciation purposes, the purchase cost of the warehouse is divided into $100,000 for the land and $400,000 for the building. The building is classified into the 39-year MACRS real-property class and will be depreciated accordingly. On January 5, the company will purchase $200,000 of equipment that has a five-year MACRS class life.(a) Determine the total depreciation expenses allowed in 2013.(b) Determine ABC's tax liability in 2013.
